Toothpaste is a very fine abrasive. So what it does is polish out the
scratches on the surface of the CD. The scratches can interfere with
the laser light getting to the reflective bit, so cause data to be
misread.
Error correction copes with small misreads, but if there are lots
of errors it can't cope.
If the CD is really bad, you can start off with a cream kitchen cleaner
(the one called Cif in Europe is quite good). This is more abrasive
than toothpaste. So will be faster to get the worst of the scratches out.
Then you can finish off with toothpaste to get a sparkling surface.
None of this will help with faults in the pressing or dye though.
